How Do Cash-Back Credit Card Rewards Programs Work?

If you’re over the age of 18, and you have a mailbox, you’ve probably received an offer for a cash-back credit card rewards program. Or perhaps you’ve seen the advertised online. They are one of the most popular types of credit cards in use today.

But what are they, exactly? How do they work? And what else do you need to know about them, as a consumer? Those are some of the questions we will answer in this tutorial. Here’s an in-depth look at how cash-back credit cards work.

What is a Cash-Back Rewards Program?

Let’s start with the basics. What is a cash-back rewards program? Basically, it’s an incentive in which the credit card company offers to “pay” you a certain percentage for using your card to make purchases. Often, the issuer will charge a higher interest rate in exchange for the “reward” features.

The details vary from one program to the next, but in general it works like this: You use your cash-back rewards card to make occasional purchases, as you would with any other type of card. Then, at the end of each year (or annual billing period), the company gives a certain percentage of your expenditure back to you in the form of a rebate.

How Do These Credit Cards Work?

In a typical rewards program, the cardholder might receive anywhere from 0.5% to 2% of the net expenditure (minus any refunds). This annual rebate could be credited back to the card, or paid to the customer directly in the form of a check. In other cases, the cash-back reward can be provided via electronic deposit to the consumer’s checking or savings account.

It varies by card, so make sure you know how and when the rebate will be applied.

As mentioned earlier, there are many types of rewards programs, and the details vary with each. Here are some of the most common features :

  • Some of these cards offer the cardholder 1% back on all purchases, along with a 50% bonus on cash back earned annually.
  • Other cash-back rewards programs offer different levels / percentages of rebates for different types of purchases.
  • A common strategy is to offer a lower reward percentage for the most common types of purchases, thereby reducing the amount the company has to pay back to the cardholder each year.
  • Some cards take these restrictions a step further by limiting cash-back rewards to certain “qualified purchases,” which might exclude the most common and popular types of transactions. Stated differently, they offer rewards for the least popular types of purchases in order to reduce their costs.

Be Aware: You May Pay a Higher Interest Rate

A survey conducted by the Office of Consumer Affairs and Business Regulation in Massachusetts found that customers who use credit cards with cash-back rewards often pay a price for the questionable benefits of such a card. In short, you may be charged a higher interest rate to compensate for the amount that is rebated back to you each year. In essence, these companies charge more to cover the losses (rebates) associated with a cash-back rewards program.

Specifically, the survey revealed that “rewards cards tend to have higher interest rates than non-rewards cards, and those with lower annual percentage rates (APRs) offer the rate based on an individual’s creditworthiness.”

A non-rewards credit card with a lower interest rate may be a better strategy in the long run, particularly for consumers who tend to carry a balance from one payment period to the next. Due to the higher APRs they usually carry, a rewards program card might cost more, annually, despite the amount that is rebated back each year.

As a cardholder, the best thing you can do is consider your spending habits, and find a card that will benefit you most based on those patterns. It might be a cash-back credit card, or a non-rewards product with a lower APR. You have to think about how you will use it, and how much it will cost you over the long run.

Additionally, if you are already struggling with debt, you should resist the urge to spend more just to earn rewards. This is a flawed strategy from a personal finance standpoint.

Do You Really Make Money’ With Them?

Can you really make money from using a cash-back rewards card? This is a common question among our readers. Unfortunately, the answer is usually no. The companies that design these cards are very shrewd. They know how to design products that appear to give you one thing, when they actually take something else.

For instance, rewards cards usually charge a higher APR than regular cards. As a result, you might end up paying more interest on your balance than the amount you get rebated back to you each year. In this kind of scenario, you are basically paying a lot more money to have a smaller amount credited back to you. They are cleverly designed financial products.

Before you sign up for a cash-back credit card, ask the issuer the following questions:

  • How can I earn and redeem my rewards?
  • What types of purchases are eligible for the cash-back feature?
  • Are my rewards available monthly or annually?
  • Does the money go into my bank account, or is it applied to my next bill?
  • Are there any limits or restrictions on the rewards I can earn with this card?

Seek out the perfect plastic. There is a wide variety of travel rewards programs to choose from and each offers a different earning and redemption structure. It’s important to determine whether a card’s earning potential can be maximized based on your specific spending habits — for example, gas and grocery purchases, or earning on all spending.

Heed the fee.
Travel rewards cards are often packed with additional insurance, concierge and lounge benefits — and that means the majority charge an annual fee. Look for cards that waive this charge for a limited promotional period, and determine whether your annual earnings offset the fee amount. For those who are fee adverse, a non-fee card with a lower earning threshold can be a better fit.

Ask about redemption.
Those points won’t do much good if they’re grounded during your desired departure season. Cover yourself.

Some credit cards also feature a tiered program, in which different size purchases receive a higher or lower percentage cash back rate depending on the particular deal.

Or another way that cash back cards work is to give new cardholders a lump sum credited to your account when you get approved for the card or when you start to use the card in a store.

How much cash back can I expect to earn?

While the rates vary greatly between different offers, you can typically expect to receive 0.5% or 1% cash back on a flat-rate deal, rising to 5% or even 10% with participating retailer programs or during bonus periods.
